Shadow AI is no longer a niche IT concern. It is what happens when employees, teams or departments use public AI tools, browser extensions, model APIs or AI agents without formal approval from IT, security or data protection. In many companies this starts with good intentions: a sales manager wants to summarise tender documents, an engineer asks a chatbot to debug a script, HR drafts interview questions, or finance uses an AI assistant to compare supplier emails. The work gets done faster, but the organisation may not know which data left its control, which vendor processed it, or whether the output can be trusted.

For European SMEs and Mittelstand companies, the topic is especially urgent. AI adoption is spreading faster than procurement, works council discussions, data protection checks and security reviews can keep up. The European Commission describes the EU AI Act as a risk-based framework for trustworthy AI, and the AI literacy obligation already requires organisations using AI systems to ensure an appropriate level of skills and understanding among staff. At the same time, security researchers warn that unapproved AI use can create data leakage, identity and audit risks that are harder to detect than traditional shadow IT.

The practical message is not to ban AI. Blanket bans usually fail because useful tools move outside official channels. The better approach is to make safe AI use easier than unsafe AI use, with clear rules, approved tools, training and monitoring that fit the risk of each workflow.

Why shadow AI is different from shadow IT

Shadow IT usually means an unapproved app or cloud service. Shadow AI adds a new layer: the tool does not only store information, it interprets, transforms and generates content from it. A spreadsheet uploaded for analysis may contain customer data. A prompt may include pricing strategy, source code, production defects or employee information. A plugin or agent may connect to email, documents or ticketing systems. Once that data enters a third-party AI environment, the company may lose visibility into retention, processing location, access rights and contractual safeguards.

This matters because AI use often feels conversational and harmless. Employees may not think of a prompt as a data transfer. Developers may not notice that a code snippet contains an API token. A department may adopt a promising AI tool without checking whether the vendor offers enterprise privacy controls, audit logs, EU data processing terms or role-based access. The risk is cumulative: dozens of small shortcuts can become a governance gap.

Where SMEs should look first

The first step is an AI inventory. It does not need to be perfect on day one, but it should identify which AI tools are already used, by whom, for what purpose and with what data. Start with interviews, procurement records, browser and SaaS discovery, expense reports, developer tooling and surveys. Make the exercise non-punitive. If employees fear sanctions, the real use cases stay hidden.

Next, classify data and workflows. A public chatbot used to polish a generic marketing headline is a different risk from a tool used to summarise customer contracts, support tickets, medical notes or unreleased product designs. A simple traffic-light model is often enough for SMEs:

• Green: public or non-sensitive information, low business impact, no personal data.

• Yellow: internal information, limited personal data, moderate business impact, approved tools required.

• Red: confidential data, special-category personal data, trade secrets, credentials, regulated decisions or automated actions, requiring formal review and strict controls.

Build guardrails employees can actually use

A governance policy should be short enough that people read it and specific enough that they can act on it. Define which tools are approved, what data may be entered, when human review is mandatory, who can connect AI to internal systems, and how incidents must be reported. Include examples from everyday work: customer emails, CAD files, HR records, source code, contracts, maintenance logs and meeting transcripts.

Technical controls should support the policy rather than replace it. Useful measures include single sign-on for approved AI tools, data loss prevention for sensitive uploads, blocked use of unknown browser extensions, separate service accounts for AI agents, logging of prompts and outputs where legally appropriate, and vendor reviews that check data retention, training use, sub-processors, EU hosting options and deletion rights. For higher-risk workflows, require human approval before the AI sends external messages, changes records, opens purchase orders or triggers operational actions.

The goal is proportionality. SMEs do not need the bureaucracy of a global bank for every low-risk use case. They do need evidence that sensitive data, regulated processes and automated decisions are controlled.

AI literacy turns policy into behaviour

The EU AI Act’s AI literacy principle is important because many shadow AI incidents are not malicious. They happen because people do not know what counts as sensitive data, how AI vendors may process prompts, why hallucinations are plausible, or when an AI-generated answer needs verification. Role-based training is more effective than generic awareness slides. Sales teams need guidance on customer data and claims. Engineers need rules for code, secrets and open-source licensing. HR needs caution around employment decisions. Managers need to understand accountability and documentation.

A useful training session should answer five questions: Which AI tools may I use? What may I never paste into them? When must I use an approved enterprise workspace? How do I check outputs before relying on them? What do I do if I have already shared something sensitive? Those answers reduce risk immediately.

• Appoint one accountable owner across IT, data protection, security and operations.

• Run a quick AI usage survey and combine it with SaaS and expense discovery.
